Cover Story: This paper describes the influence of social contagion in the formation of financial bubbles with a mathematical model. The dynamics of the proposed model replicate historical bubble price trends based on the spread of optimism and pessimism among investors, which in turn controls the supply and demand in the market. The unsustainable growth phase in the early stages of a bubble is driven by large numbers of optimists/bulls, while the abrupt collapse phase is driven by an increasing number of pessimists/bears. The market eventually returns to rational equilibrium at the fundamental asset value. This study reinforces the central role of behavioral phenomena in the life cycle of asset bubbles.
